It doesn't melt, the board warps with heating and cooling and eventually weakens the joints which snap.
I'd have to assume the towel trick heats the console enough that it warps in such a way the joints touch.

I thought the 3 red lights was because the stuff they use of the heatsink is generally shit, so stops conducting as it should do.
The towel trick is supposed to overheat the console, melting the liquid attaching the heatsink to the cpu, and then when it cools it re-attaches itself.

All I know is that the towel trick does work, done it many times on mine but I don't even think Microshaft even know for sure what causes the RRoD.
