How do police know if you have been illegally downloading music? you could be paying for it, on itunes?

Unless you've got a crap company the ISP goes out of their way not to give your information out.
The record companies employ people to connect to torrent trackers and the likes and get the IP of people who are sharing music/films/whatever, then they go to court and the ISP is made to give the user details out.

I'm on AOL and have never had problems, I've downloaded 18gb worth of music, I did have a lot more but my HDD went tits up and I lost it all.

Unless the router stores logs, i don't see how they'd know which computer downloaded said illegal files due to the NAT'd nature? All the information they would have is that it was downloaded using that connection. If you have access to the router then you can check if it's storing logs anyways and delete if needed.
Packet sniffing/examining and knowing the protocol is how an ISP tracks what your downloading, but it's usually to allow them to apply traffic shaping (ie: limiting speeds of certain protocols, like P2P, whilst allowing you download full speed over HTTP etc).
As John said, Honey Pots/Traps are the usual way of companies/copyright holders find out who's illegally downloading their property.

Logging what? There is no way of knowing which computer made the download as it's hidden behind the router (ie: NAT'd), the only information they'd have would be that the file was download using said IP address using X ISP, the ISP then would have logs that shows which account that belongs to but nothing more.
So they'll go after the account holder rather than the person responsible, so if you use someone elses wireless you should be fairly safe (unless it does store logs, but even then it'd be DHCP and HTTP logs, yet to find a router than can log P2P traffic) as they'll be the one getting bollocked not you, and they'll have to proove that they didn't download the file.

Considering Wireless only has a short range it wouldn't be impossible to track down who's been leeching off your internet, if they wanted to find you they would, Im sure if the neighbour has a usage cap they would find out pretty soon that something is going on and contact their ISP.
